Uncomfortable

Dangerously tight

$10,000 investment that takes 90 days to liquidate.

The current ratio asks exactly this question for businesses: for every dollar owed in the next 12 months, how many dollars of short-term assets does the company have available?

A lender deciding whether to approve a line of credit will almost certainly check the current ratio. Understanding this number means understanding one of the most consequential metrics in a company's financial life.

How to Interpret the Current Ratio

The current ratio is a coverage multiple โ€” it tells you how many times over the company can cover its current liabilities with its current assets.

< 1.0Warning

More owed short-term than can be paid. Not automatically fatal โ€” depends on operating cash flow and industry โ€” but needs immediate investigation.

1.0โ€“1.5Tight

Marginal coverage. Some buffer, but limited. Vulnerable to unexpected expenses. Lenders will want to see improvement.

1.5โ€“2.0Adequate

Comfortable coverage. Acceptable for most industries. Reasonable buffer for operations.

2.0โ€“3.0Strong

Good liquidity. Company can weather disruption. Most lenders are comfortable above 2.0.

> 3.0Very High

Excellent liquidity โ€” or may indicate idle assets, slow-moving inventory, or poor cash deployment. Investigate the composition.

What Changes the Current Ratio?

Every transaction that changes current assets or current liabilities changes the current ratio. Understanding the direction of these effects is critical for both analysis and financial management.

Transactions That Increase the Ratio

  • โœ“ Paying off a current liability with cash โ€” if ratio > 1.0, ratio increases (e.g. $60K รท $20K = 3.0 โ†’ pay $5K โ†’ $55K รท $15K = 3.67 โ†‘)
  • โœ“ Earning net income (increases cash/retained earnings over time)
  • Note: Collecting AR shifts cash for receivable โ€” no ratio change

Transactions That Decrease the Ratio

  • โœ— Declaring a cash dividend (creates current liability)

The most important insight: If the current ratio is above 1.0, paying off a current liability with cash actually increases the ratio. This seems counterintuitive but follows mathematically from the relationship between numerator and denominator.

Trend Analysis: The Story Over Time

A single current ratio is less informative than a trend. Three years of data tells a story.

2. Seasonal Businesses Distort Year-End Ratios

A toy retailer's year-end current ratio will look very different in December (post-sales, pre-payables) versus March. A single year-end ratio may not represent the typical position.

3. Window Dressing

Management can temporarily improve the year-end current ratio by:

  • โ€ข Collecting receivables aggressively before year-end
  • โ€ข Paying down current liabilities just before the balance sheet date
  • โ€ข Delaying purchases that would add to current liabilities

The ratio improves for the snapshot but doesn't reflect normal operations.

Common Mistakes

Mistake 1: Mixing Balance Sheet Dates
