Debt Ratio

Why This Matters

Every asset on a company's balance sheet was funded by someone. Either the owners put up the money (equity) or someone lent it (debt). The debt ratio answers one precise question: what percentage of the company's assets were funded by creditors rather than owners?

A debt ratio of 20% means creditors own a claim on 20 cents of every dollar of assets. An 80% debt ratio means creditors have a claim on 80 cents of every dollar โ€” leaving equity holders with only 20 cents of every dollar as their buffer.

That buffer matters enormously. When business goes badly โ€” revenue falls, costs spike, a lawsuit hits โ€” it's the equity buffer that absorbs losses before creditors are threatened. A thin equity cushion means even modest setbacks can put the company in default.

Important: Total Liabilities includes all liabilities โ€” both current (AP, wages payable, short-term debt) and long-term (bonds, mortgages, long-term notes). This is a total-company leverage measure, not just long-term debt.

1. All Liabilities Are Not Equal

The debt ratio treats accounts payable (interest-free, short-term) the same as long-term bonds (interest-bearing, 20-year). A company with $50,000 in AP looks the same as one with $50,000 in 8% bonds โ€” but the risk profile is very different.
