Return on Equity is the single most watched profitability metric for equity investors. But the number itself tells you almost nothing about why a company earns the return it does.

The framework was developed by the DuPont Corporation in the 1920s as an internal management tool. It spread through Wall Street and business schools because it does something no single ratio can: it connects the income statement, balance sheet, and equity return into one unified diagnostic.
Knowing a company's ROE is like knowing a student's GPA. DuPont Analysis is the transcript โ it shows you whether the grade came from excelling in every subject or barely passing some and acing extra credit. The number is the same; the quality is not.
The Three-Factor DuPont Formula

The algebra is elegant:
Revenue cancels across the first two factors, and Total Assets cancels across the last two, leaving ROE = Net Income รท Total Equity. But the three-factor form reveals the sources of that return.
What Each Factor Represents
Factor 1: Net Profit Margin (Profitability)
Net Profit Margin = Net Income รท Revenue
How much profit survives the full income statement โ after COGS, operating expenses, interest, and taxes.

How much of the asset base is financed by equity โ the leverage amplification factor.

Equity Multiplier = 1 + Debt-to-Equity Ratio

Why use five factors?
The three-factor model bundles interest and taxes into "net margin." The five-factor model isolates operating performance (management's control), interest impact (financing decisions), and tax impact (tax planning / jurisdiction). This lets you distinguish a margin decline caused by rising interest rates from one caused by operating deterioration.

Calculate the three factors

Compare to industry peers
Which factors are above/below average? Is margin the advantage? Turnover? Or only leverage?
Run the trend (3โ5 years minimum)
Which factor is driving ROE change? Is leverage increasing while margins are stable/falling? (red flag) Or are margins and turnover driving it? (quality signal)
Ask the "without leverage" question
Strip the equity multiplier: ROA = Net Margin ร Asset Turnover. High ROA + low leverage = fortress business. Low ROA + high leverage = fragile business.
Assess sustainability
Can margins be maintained? Can turnover be maintained? Is leverage manageable? (check TIE alongside DuPont)

Mistake 1: Reading ROE Without Decomposing
