Returns to shareholders โ how much net income was generated for every dollar of equity the owners have invested.
Why This Matters
When someone invests in a business โ as a sole proprietor, a partner, or a shareholder โ they're making a bet: that deploying their capital here will generate better returns than anywhere else they could put it.
Return on Equity (ROE) is the metric that directly answers whether that bet paid off. It measures how much net income was generated for every dollar of equity the owners have invested.
ROE = 25%
The business earned 25 cents for every dollar of equity โ better than most savings accounts, bonds, or even stock market averages.
ROE = 3%
The owners might be better off in an index fund.

Context: The long-run average return of the S&P 500 is approximately 10% annually. A business that consistently produces ROE below 10% raises the question: why not just invest in an index fund instead?

The most powerful thing you can do with ROE is decompose it โ break it into three components that reveal exactly where the return comes from. This is called the DuPont Analysis (named after the DuPont Corporation that developed it in the 1920s).

The ROE-Debt Amplification Effect
The equity multiplier reveals mathematically how debt amplifies ROE:

But โ the higher the leverage, the larger the earnings that must service debt before reaching that net income number. In a downturn, high leverage can turn profit to loss quickly.
This is why analysts always ask: Is the ROE driven by margin, turnover, or leverage? Great companies like Coca-Cola, Apple, and LVMH have consistently high ROE driven by extraordinary margins โ not leverage. That's sustainable. Leverage-driven ROE can collapse in bad times.

Limitations of ROE
1. Leverage Inflates ROE
As shown above, debt artificially boosts ROE. A company that repurchases shares with borrowed money reduces equity dramatically, inflating ROE regardless of operational performance. Always check the equity multiplier.
2. Negative Book Equity Makes ROE Meaningless
Companies with aggressive buyback programs (Apple, McDonald's) can have negative book equity. A positive net income divided by negative equity produces a negative ROE โ which tells you nothing useful. Use different metrics for these companies.
3. One-Time Items Distort Net Income
A large asset sale, insurance payout, or lawsuit settlement can spike net income in a single year, inflating ROE. Always check for normalized, core earnings.
4. Industry Comparability
Capital-light industries (software, consulting) structurally have higher ROE than capital-heavy industries (utilities, manufacturing). Only compare ROE within industries.
